Contract interpretation is the process courts use to determine the meaning of contractual terms. It focuses on what the words in a contract would mean to a reasonable person with knowledge of the relevant context. The goal is to give effect to the parties’ objective intention.

When disputes arise, courts do not look at what one party secretly intended but instead examine the language of the contract in its commercial setting. In Investors Compensation Scheme Ltd v West Bromwich Building Society, the court set out modern principles of interpretation, emphasising context and the meaning a reasonable person would assign to the words used. More recently, courts continue to balance textual meaning with commercial common sense, as seen in Arnold v Britton, where the Supreme Court stressed that clear wording should not be rewritten simply because it leads to a harsh outcome. Interpretation becomes especially important in complex commercial agreements where ambiguity can change liability significantly. In exams, the key issue is identifying whether the clause is clear or ambiguous and applying the correct interpretative approach.
